Abstract

Digital transformation is reshaping the operating models of Islamic microfinance institutions (IMFIs), changing how they originate financing, monitor clients, process payments, and manage portfolio risk. Yet the financial consequences of digital adoption remain ambiguous. Digital channels can reduce transaction costs, expand outreach, and improve the timeliness of credit information, but they can also introduce cyber risk, model risk, operational concentration, and new forms of borrower over-indebtedness. This article develops a risk-return framework for evaluating IMFIs after digital transformation, with particular attention to the interaction between Shariah-compliant financing, portfolio quality, operating efficiency, and digital capability. Drawing on financial intermediation theory, portfolio theory, information asymmetry, institutional theory, and the objectives of Islamic finance, the article proposes a comparative empirical design using institution-level panel data. The framework distinguishes profitability, portfolio quality, liquidity, capital adequacy, outreach, and social performance rather than reducing institutional success to a single accounting ratio. It also treats digital transformation as a capability whose value depends on governance, data quality, staff competence, cybersecurity, and the design of financing contracts. Twelve hypotheses specify expected relationships among digital maturity, risk management, portfolio diversification, non-performing financing, cost efficiency, and risk-adjusted performance. The article’s analytical synthesis suggests that digital adoption is most likely to improve risk-adjusted returns when it is embedded in disciplined underwriting, responsible financing, Shariah governance, and portfolio monitoring. Because no institution-level dataset was supplied, the manuscript presents a theory-driven framework and research protocol rather than fabricated statistical findings.
